The end of my .newsrc-localhost.eld file looks like this:
(version . "20.2.1")))
Because of this I can only use Gnus with one version of Emacs and I
can't use Xemacs. Why does Gnus do this?

You don't. Gnus is distributed with both emacsen, use the version of
Gnus that comes with your emacs.

Gnus. This happens whether I'm using the distributed versions or
external versions.

I took a look at this because I'm about to start playing with xemacs
and I'd like to use both for gnus while I'm deciding whether to switch
or just use emacs / xemacs for different things. It looks like what
you're seeing is part of gnus-format-specs, which is mostly dealt with
in gnus-spec.el. I'm not sure it'll help, but there's a function,
gnus-update-format-specifications that will redo all the format specs
if the emacs-version doesn't match the version stored in .newsrc.eld.
Is it possible that that could be called out of gnus-startup-hook to
solve your problem? I suppose I'll find out for myself soon enough,
but I don't know for sure when I'll get to it.

The only function I can find is gnus-update-format and this gives an
error when I run it.

I frequently use FSF Emacs 20.2 and various flavours of XEmacs 20.x
and haven't had any problem. I've also tested XEmacs 19.15 and FSF
Emacs 19.3x without any Gnus-related problems. Right now my
.newsrc.eld ends with:
(version . "20.3 \"Vatican City\" XEmacs Lucid")

Mine used to have something like this but not any more. I'm using GNU
Emacs 20.2.1 and XEmacs 20.3.
I used to be able to use both but then I ran Qgnus for a while and
when I stopped running it I couldn't start Gnus on any version of
Emacs (I was using Red Hat 5.0 but went back to 4.2).
I found that I was unable to compile Qgnus on 4.2 with Emacs 19.x
because of an Emacs package that was required. I updated to my current
Emacsen to 20.x so that I could run Qgnus.

The first snippet didn't look corrupted. The parens were balanced.
I've had my X server go west on me twice in the last couple weeks
while in Gnus (both times I had hit the next article button on the
toolbar) without .newsrc corruption, not that that has much if any
bearing on your situation.

That's right, it's a foreign nntp server. I would have thought that
`(' ... `)' would have worked.
What I really want to know is why this file works just fine with Emacs
but not XEmacs?

That looks like the FSFmacs crockish syntax for strings with text
properties. Try this:
(let ((a "somestring"))
(put-text-property 0 5 'foo 'bar a)
a)
=> "somestring" ; XEmacs
=> #("somestring" 0 5 (foo bar) 5 10 nil) ; FSFmacs
Familiar? In FSF Emacs text properties change the printed
representation of strings, and strings with properties might have
leaked to `.newsrc.eld', somehow.
This matter is even more confusing because given that Common Lisp uses
#(...) syntax for vectors.

It look like Emacs print syntax for strings containing text properties.
They usually occur when someone calls `buffer-substring' instead of
`buffer-substring-no-properties'.
