Could you a little bit more precise on what you typed in and what result you
get?

I tried this file:

\input xymatrix.tex

\xy
  \xymatrix{A&B\\C&D}
\endxy  
\bye

And it worked without any problems with teTeX beta 990903 and a recent ConTeXt
(1999.10.24).
I get as log:
